Market recap
Interest rates rallied for a second consecutive week, boosting the Bloomberg Municipal Bond Index two-week total return to 2.09%—clawing back some of the negative performance logged in September. A slower pace of new issuance and strong fund flows provided a positive technical tailwind. Yields have fallen by 73 and 50 basis points in 2- and 10-year maturities, respectively. Continued tax-loss swaps from open-end funds into ETFs propelled net positive municipal inflows for a third straight week. Supply found exceptional demand across the rating spectrum with high yield deals oversubscribed by as much as 20x. Los Angeles Unified School District brought a large $1.4B deal where 2040 paper priced to yield 4.31% or 9.38% taxable equivalent at top California tax rates. Municipal bond yields are lower than their September peak but remain at historically attractive levels. The curve steepening in the last month enhances the case for adding exposure, especially as ratios remain attractive longer out the curve, in our view.
How is supply trending?
Supply rose slightly to $13.9B and was easily absorbed. New issuance is expected to slow this week given the FOMC meeting and 3rd quarter growth data.
Market impact: Relatively moderate supply versus the 1st half of the year has been well received driving yields lower. Refunding activity could resume given the relatively lower rates which may push yields higher episodically.
